The Importance of a Stable Financial System

The financial system plays a critical role in the economy. It enables the financial intermediation process, ensuring that financial resources are allocated efficiently towards promoting economic growth and development.

The situation in which we have a strong and resilient financial system that provides the financial services we all rely on, even when under stress, we call financial stability.

Let's imagine a situation where a bank faces big losses because some customers can't pay back their loans. In this case, the bank might get cautious and not want to extend new loans or, in a really bad situation, even stop lending altogether. If this happens to many banks at once, it could lead to some serious problems. Think of it like this: if you're dreaming of buying a house or a company wants to attract more funding, it might become tough to get the money, even if you have a good track record with your finances. Now, imagine this happening to lots of people and companies at the same time – it could mean less spending and less investment in the whole economy. If this situation continues for a while, it could cost the economy a lot and affect everyone in society.

This situation we talked about is just one example of potential instability in the financial system. Events that disrupt the usual operation of the financial system can happen in various parts and at different times, each with unique consequences.

In essence, the interconnected nature of the financial system means that weaknesses in one area can have ripple effects, impacting the overall stability and functionality of the system. This underlines the importance of safeguarding the resilience of the financial system to ensure its ability to support the diverse needs of individuals, businesses, and the government in our daily lives.

So, who benefits from stable financial system?

Savers can be certain that their saving deposits are safe, borrowers have access to loans if they meet creditworthiness requirements, holders of bank stocks do not lose their capital investment, the economy can grow and generate wealth, etc.

Hence, a stable financial system is a public good.
